That's a paid upgrade though. OpenOffice 3.1 to 3.2 isn't.

I don't see the relevance.

Should all free software prompt an update for a completely fresh
version?

Look at it this way - this isn't just an update, it's a new download,
which is a completely different thing. IMHO, YMMV etc.

In which case do it the way the iLife suit does it - tell you it's
there, and give you the option of not telling you about it ever again.

It seems a bit ruder to tell the user to upgrade when it would involve
a cost them, than to tell the user to upgrade when it doesn't. OK, I
suppose the key word there is "tell".

Sure, why not?

It is hard to determine what makes it a new download instead of an
update, except that it is. There's probably no real reason why they
couldn't make it an update (patch) from 3.1.x to 3.2.
